How Does it Work?

Participants in an investment DAO vote on which projects to invest in using the entity’s governance tokens. An investment DAO will have an address that stores all of its assets in a multi-sig wallet and is utilized for quick capital distribution. However, a proposed method is typically used to make investment decisions following a set of guiding principles.

Token holders submit proposals on investment DAOs; however, depending on the principle, certain DAOs only permit people with a particular number of tokens to submit proposals. Most of the time, this is done to reduce spam or to treat people with a more significant stake preferentially.

After the proposal is accepted, users can vote using a staking or snapshot mechanism. Snapshots evaluate the number of governance tokens in each wallet and distribute voting rights following that evaluation without locking the tokens. This will stop voting fraud, such as users purchasing extra tokens after seeing the proposal. Ultimately, the vote outcomes are accepted, and the final decisions are fully implemented.

Traditional models confidently conduct most of their operations, keeping the public out of the decision-making and day-to-day operations. However, investment DAOs provide instant trust since they operate on a decentralized blockchain network where transactions and operations are transparent, permanently recorded, and accessible to anybody. Furthermore, since the blockchain ledger is immutable, no participant can change the rules without a majority vote.

Complete Decentralization

The DAO concept is based on a decentralized structure that distributes control and authority among all community members, giving everyone a voice. There is no central authority; therefore, it is decentralized, and everyone has the same stake. In addition, members may vote to update the program code or invest in a startup without the involvement of third parties or another centralized authority.

The decision-making process in a DAO depends on the members’ participation. Therefore no single member or central authority determines investment decisions. However, this system still exposes members to conspiracy, and there is no guarantee that a majority decision is necessarily the right one.

Since every community member has a say, there are many different viewpoints on how the funds should be used. Investment DAOs must, therefore, properly preserve and manage their finances. A poorly diversified portfolio could put the DAO’s investment capital at significant risk.

Smart Contract Failure

The DAO’s smart contracts may fail due to code vulnerability or a cyberattack hack. This could disrupt the systems required to run the DAO properly and manage its finances.
